Chapter 10: International Investing and the Home Bias
Chapter Summary Financial economists have long maintained that all investors can improve the quality of their portfolios by investing a significant part of their portfolio in foreign securities. Including foreign assets reduces the risk of the portfolio due to low correlations between foreign stocks and domestic stocks without hurting return. However, individual investors routinely underweight foreign assets, perhaps, due to their ignorance. While it is not possible to arbitrage home bias, investors should not suffer due to a home bias in their own portfolios. References General References

With one sixth of the earth's population, India is the world's largest democracy. Its 940 million inhabitants are expected to exceed 1.4 billion by the year 2025, replacing China as the world's most populous nation. BACKGROUND India enjoyed a very sophisticated urban civilization 5,000 years ago. However, its modern history really started in 1947 when it achieved independence from Britain, largely through the efforts of Mahatma Ghandi. Concurrently, Pakistan and Bangladesh (then named East Pakistan) split off as national homes for Muslims. Yet even today, there are six major religions in India's 26 states; 18 official languages (the largest are Hindi and English), and over 1,600 dialects.

Playing with numbers You can calculate the price in dollars of a stock selling in another currency by dividing the price you pay by the exchange rate. For example, suppose you bought stock for 60 euros per share at an exchange rate of 1.15 euros per dollar. You can also figure your gain or loss by subtracting the price you paid for the investment from the price at which you sold, and then dividing by the price you paid. Suppose you paid $52.17 per share, and the price increases to $65. If the two currencies maintain the same values, your gain is 24.6%. But if at the time you sold, the dollar had increased in value and the exchange rate was 1.20 euros per dollar, your gain would be the difference between the purchase and sell price of your investment, divided by the exchange rate of 1.20.

          Over 50% of the world's equity rests outside of the United States. This is too large a market for a clever investor to ignore - especially since foreign investments, when combined with U.S. stocks, offer additional profit potential while reducing total portfolio risk. While international stocks are "foreign" to us, the factors affecting them are largely the same as those affecting U.S. stocks: earnings, interest rates, and the outlook for inflation and the home economy. Still, international investing involves additional uncertainties that you wouldn't necessarily have to worry about with a U.S. stock, such as the country's political stability, its financial reporting standards (which might be less stringent than in the U.S.), and currency/exchange rate risk. So why invest outside the U.S., given these additional unknowns? Diversification. In fact, if you invest broadly across the international spectrum, these unknowns will actually melt away as the various risks and currency fluctuations cancel each other out, thereby reducing risks and actually increasing overall long-term returns.

Utilizing the proper financial planning and investment strategy can insure you the ability to control your economic destiny. In all ages and in every culture, there are individuals who sculpt their own lives out of the world available to them. They choose their own destinies and forge their own fortunes, bringing families and friends with them. They mark pathways for humanity: opening trade routes, developing markets, and financing innovations and inventions. Their actions determine the course of civilization as it moves from primitive tribalism toward a world community.
These individuals share one quality: a financial sophistication that springs from an international perspective. They are able to see beyond the neighborhood concerns that most of the world's population never transcend.
The rate of economic change accelerates constantly. Investment strategies that worked for the last generation would be disastrous today. Buy and hold or save and conserve are not the excellent advice they were a few years ago. Industries rise and die in the space of a decade. New investment media are springing up like mushrooms after a rain, offering options on futures contracts, future contracts on options, all sorts of derivatives and other esoteric instruments. Money market and other no-load mutual funds have been around for little more than two decades, yet their assets number in the hundreds of billions.
The political world is more confused than it has ever been as it struggles to find new problems to solve while ignoring the problems caused by government deficit in the history of the world rally against spending cuts that are actually only decreases in the rate of increase. The politicians who promised to get government of the backs of people have given the tax authorities a bigger budget and powerful new legal and technological weapons to crack down on tax cheats. The underground economy swells larger each day while legislators debate the fine points of inconsequential tax reforms. American taxpayers support the defense departments of Germany and Japan, while US unions lobby to keep these countries' products away from American consumers. The Soviet Union has collapsed yet the world does not appear to be a safer place.
