Expanding Opportunities To Diversify
Global portfolio diversification is more important than ever as economies around the world continue to navigate the transition from a recovery driven by pro-growth policies to a recovery that is durable and self-sustaining. During this transition, investors around the world are watching closely for signs of durable economic growth in their own economies and elsewhere. However, economies in transition often send mixed signals, heightening the uncertainty and volatility in financial markets as investors react to conflicting data. The most effective method for offsetting uncertainty and limiting portfolio volatility is diversification. But in today’s global marketplace, a mix of domestic assets alone may no longer provide sufficient diversification because the ebb and flow of foreign investment can cause asset classes denominated in the same currency to rise and fall together. For example, international investors could determine that the U.S. dollar is unattractive and rapidly shift their capital into Europe or Asia, which could weigh on all U.S. assets. By spreading investments among countries at different stages of the economic and interest rate cycle, fixed income investors can maximize diversification, reducing the likelihood that portfolio assets will all move in the same direction at once. The chart below shows the effect of adding currency-hedged foreign bonds to a U.S. investor’s bond portfolio during the 10-year period ended March 31, 2004. As foreign bonds are added to the portfolio, returns increase while volatility (defined by the standard deviation) declines relative to a portfolio consisting only of U.S. Treasuries.

We spoke to him about the reasons for investing in global bonds in the current environment and PIMCO’s approach to global bond investing: Q: Economic growth appears to be on the upswing in many regions of the globe. What is the case for investing in global bonds in such an environment?
Dada:
While economic growth is picking up across the globe, this recovery will not be synchronized. In 2003, we witnessed strong growth from the U.K., Australia and New Zealand, while the U.S. and Japanese economies were beginning to gather strength. As growth in the U.S. and Japan has accelerated in the first quarter of 2004, there are already tentative signs that monetary tightening in the U.K., Australia and New Zealand is starting to slow domestic demand. Meanwhile, Euroland has struggled and growth there will continue to lag its global counterparts. And Canada, which had a robust first half of 2003, has since seen growth falter and inflation fall. Global bonds provide a good source of diversification and this is especially true in the current environment. As an active manager, PIMCO structures diversified global portfolios to take advantage of yield curves that provide value relative to those that are expensive. So while Treasury and Japanese government bond yields in our view have a bias to the upside in 2004, we find good value in Euroland government bonds. Also, we are closely monitoring the U.K. yield curve, which has priced in rate hikes from the Bank of England. And other countries such as Sweden, Australia and New Zealand are at different stages in their economic cycle relative to the U.S. and their bond markets can provide opportunities for an active global manager.

What Is A Bond? A bond can be many things. It can be a union or a linkage, a relationship or a coalition. It can be a marriage or an alliance. But in investing terms, the word "bond" has a special meaning. A bond is a formal IOU issued by governments or corporations in return for a monetary loan. A bond offers a pre-defined rate of interest and a promise to repay the borrowed funds after a certain period. Bond fundamentals
A bond functions like a loan. When you buy a bond, you lend money to the issuer. In exchange for the use of your money, the issuer promises to repay the principal (the amount you loaned) on a specific maturity date as well as interest payments, sometimes called the coupon rate, over the life of the loan. This transaction between the borrower and the lender (the bond purchaser) takes place on the primary market. Later on, the bond may be traded in what is called the secondary market. In this case, the bond owner sells the bond to a third party prior to the bond's maturity date. The price at which a bond trades on the secondary market may differ from its face value. That's because as interest rates change, the value of a bond also changes. If you buy or sell a bond before it matures, it may be worth more or less than the face value of the bond.
